10 Years of Lehman Brothers’ Bankruptcy: Here’s what it meant for India

The event rocked global stock markets and led to the biggest financial crash since the Great Depression. Over the next century and a half, the company underwent numerous changes and engaged in several alliances and partnerships. While the Lehman Brothers bankruptcy did not cause the Great Recession or even the subprime mortgage crisis, its downfall triggered a massive selloff in the global markets.

Lehman Brothers ceased existence in September 2008 after becoming the poster-child of the mortgage backed securities crisis that helped lead to the worse housing crash in modern U.S. history. The company’s North American assets were acquired by Barclays Capital and its Indian operations were acquired by Japan investment bank Nomura Securities, along with all of Lehman’s Asian Pacific businesses. The company basically provided back office support and IT services in Mumbai as part of Nomura and will likely cease existing in name once it exits membership from the exchange. What followed was what many have called the “perfect storm” of economic distress factors and eventually a $700bn bailout package (Troubled Asset Relief Program) prepared by Henry Paulson, Secretary of the Treasury, and approved by Congress.

All was going well till interest rates began to soar and house prices started falling, resulting in unexpected defaults on payments by subprime lendees, which caused the entire mortgage bond market collapse. In his book The Ascent of Money, British historian Niall Ferguson tells the story of how these Savings and Loan associations paved way from subprime mortgage-backed securities. Ferguson writes that to facilitate these Savings and Loan associations and to reassure the depositors, Roosevelt Administration introduced federal deposit insurance.

At Long Last, Lehman Brothers Vanishes From India

Entering mortgage origination in 1997, Lehman bought Aurora Loan Services and expanded lending operations by acquiring subprime mortgage lender BNC Mortgage LLC in 2000. Lehman Brothers’ assets, real estate holdings, and operations were sold off in a fire sale liquidation to repay investors. Within a month, Japanese bank Nomura bought the firm’s operations in the Asia-Pacific region (Japan, Hong Kong, Australia), and also its investment banking and equities trading businesses in the Middle East and Europe. Barclays purchased its North American investment banking and trading operations, as well as its New York headquarters. After Bear’s collapse, the New York Fed wanted to know how the remaining banks would react if they experienced a run similar to Bear.

Lehman Brothers was forced to file for bankruptcy after its subprime mortgage portfolio was exposed to be worth far less than people had thought. Clients began to abandon Lehman as its stock price plummeted, and soon creditors would not lend the bank money. When these loans became illiquid the firm went through a credit crunch, which meant it couldn’t pay its creditors. Lehman could no longer raise cash cheaply by issuing debt, and issuing stock under such conditions led to share dilution and negative sentiment, which caused its share price to fall. Meanwhile, housing prices fell as buyers stayed on the sidelines because of market conditions and the inability to secure credit. As a result, the global financial system was under threat of collapse with the absence of any additional loans being made and the firm’s significant threat of failure.

Inability to bring about fundamental changes in the economic structure despite some short term improvement in employment opportunities is likely keep political pressure high on politicians in developed countries. The main reason was banks expected the value of the underlying security or the property to go up.
